I'm looking for an answer to this, too. I see "Medium Trust + Virtual Directory Support" as a feature of 4.1, but I am having issues getting it running in a virtual directory.
If you use the binaries you don't need to change any configuration (ie. the default distributions work with both root and virtual directories out of the box). Only thing needed is to mark the directory as an application in IIS.
There are bugs in 4.5.0 with virtual directories, but Umbraco 4.5.1 coming this week solves any known issues so it's adviced to wait a few more days before using Umbraco in virtual directories.

Thanks to @slace, you set up the site as a virtual directory in IIS, and then set your Umbraco paths/folders in web.config to be ~/...
